As many of you (should) know Oblivion is useing a new unheard of AI system, its RAI or Radiant AI.
From a programming view, each NPC has a set of certain variables, such as his/her schedule, class, and personality.
these variables will allow NPCs to go throught their life, sleep, go to a bar to drink and if they are social talk with friends, or if they are an angry person start fights easily.
A demo at E3 showed an old lady in a house with her dog, the dog was hungry so it started barking, the lady was old and tired, so she fed the dog, the dog continued barking so she cast paralyze on it because she happened to be mean too.
All the programming it took was pretty much this (allthough this is really basic)

Tired
Mean
Likes to use magic
Dog
Hungry
Easily upset
Likes to bark
thats it basicaly and everything that happened with the old lady and the dog was created in RAI, no scripting involved.
NPCs will have a ton of new animations for this such as drinking, sleeping (yes you can stab people in their sleep) etc. etc.
I personaly cant wait for Oblivion, and with the Editor im gonna make a town whith NPCs that are easily upset and mean, I can see it now.
PC goes up to a bar to ask the guy for a drink
"Hello can I have a drink?"
"I dont like your face, prepare to die"
and seeing as how NPCs will pick up weapons around them (the producer says that while he was playing a demo a skeleton picked up a sword on the ground so it could kill him faster) and anything can be used as a weapon (so far you can throw just about anything, including chairs) the bar keeper would probably start wipping bottles or something.
God I cant wait...
